At a time when markets are increasingly focused on the direction of policy, it’s just as important to understand the mechanics beneath it. In our latest #BNYInstitute publication – “The Liquidity Equation: How the Fed’s Next Moves Could Shape Markets” – we explore the trade-offs embedded in the Fed’s balance sheet toolkit, and what that could mean for market stability. A few takeaways: • A “balance sheet trilemma” is taking shape. Policymakers are balancing three competing objectives – a smaller balance sheet, limited intervention, and stable funding markets – but can realistically achieve only two at a time. This tension becomes more visible as reserves move from abundant toward ample. • Liquidity is not driven by the Fed alone. Treasury issuance, cash balances, and market structure increasingly shape reserve conditions and short-term rates – at times amplifying or offsetting the Fed’s actions. • There is no single lever for stability. A resilient system will require coordination across public and private sectors – from central bank facilities to Treasury tools to continued innovation in how liquidity and collateral move. Through the BNY Institute, we aim to bring more clarity to these dynamics – drawing on BNY’s role at the center of the financial system.
